The New Reality of Financial Disputes 

Cryptocurrency is no longer a special interest; it is now a common fixture in commercial litigation, insolvency proceedings, and recovery matters. The assets have evolved, and so the investigative methods are also changing. 

Most litigation teams have easy access to traditional forensic accountants to reconstruct financial history. These professionals are experts at dissecting bank statements, corporate ledgers, and records obtained through subpoenas – and it’s a well-established praxis. Cryptocurrency operates on different infrastructures. Because of this fundamental shift, standard accounting practices often aren’t enough to outline financials as soon as digital assets (or just suspicions of digital assets) are involved.

In the world of digital assets, funds are frequently held in unhosted wallets. Here, individuals control their own private keys. There is no bank to subpoena, no monthly statement generated, and no centralized ledger that links a wallet address to a legal name. 

Instead, the only record is the blockchain itself. This decentralized ledger tracks transactions between alphanumeric addresses, not people or companies. For legal teams, this creates a structural hurdle: you cannot subpoena a record from institutions that don’t exist – and often the only place to go to is the blockchain ledger itself.

Most blockchains operate on a pseudonymous model. Wallet addresses are visible on a public ledger, but they are not immediately tied to a real-world identity. That distinction matters. Pseudonymous systems record every transaction permanently but mask the identity behind it. 

Every cryptocurrency transaction is written to the blockchain and cannot be altered. Each transfer creates a permanent record of value movement, time and date, address interaction, and transaction structure. 

Every transaction leaves a digital fingerprint. The challenge is not seeing the data. The challenge is interpreting the transaction and details.

Methodology: How We Trace Blockchain Transactions 


Blockchain investigations rely on a combination of on and off-chain analytics, clustering algorithms, forensic heuristics and parallel reconstruction. Criminals frequently attempt to obscure the flow of funds through fragmentation, mixing services, bridges, chain hopping, and complex transactional chains. However, these tactics still leave structural signals.

Address Clustering and Heuristics 

A single actor rarely uses only one address. Instead, they operate several clusters of addresses under their control. 

Through forensic heuristics, investigators can attribute multiple addresses to a single controlling entity commonly known as clusters. 

Some of these methods include: 

  • Common Input Ownership (CIO) heuristic 

  • If multiple wallet addresses are used together as inputs in a single transaction, they are likely controlled by the same entity. 

  • Change Address Detection 

  • In UTXO-based blockchains such as Bitcoin, transactions often generate a change of output, returning funds to the sender, or sending them to a newly generated address. 

  • Identifying these change addresses allows investigators to extend the address cluster. 

  • Dusting patterns 

  • Small amounts of cryptocurrency are sometimes sent to multiple wallets to identify ownership relationships when funds are later consolidated. 

Using some of these heuristics, forensic analysts can reconstruct address 
 

clusters or wallets that represent operational infrastructure used by the 
 

entities that are being looked at. 
 

A common laundering tactic is known as a peel chain, not to be confused; this is also a standard typology in Bitcoin spending. 

Instead of moving up a large amount of stolen cryptocurrency in a single transaction, criminals repeatedly split funds into smaller amounts across hundreds of transfers. 

One typical patter could look like this: 

  1. A primary address receives stolen funds. 

  1. A small amount is sent to a secondary address. 

  1. The remaining balance moves to a new address controlled by the attacker. 

  1. The process repeats dozens or hundreds of times. 

This creates a long chain of incremental transfers designed to overwhelm investigators. 

However, advanced blockchain analytics platforms allow investigators to visualize these transaction chains and identify the potential aggregation points where funds consolidate before exiting exchanges or various obfuscation services. 

Long peel chains slow investigations but rarely eliminate traceability. 

 

Dealing with Mixers 

Most criminals use different mixing services designed to obscure transaction trails. 

A well-known example is Tornado Cash, which pools funds pools multiple users before redistributing them to new addresses from various internal funding pools. 

Mixers aim to break the deterministic link between sender and receiver. However, they introduce other forensic indicators. 

Investigators analyze: 

  • Time-correlation analysis 

  • Matching deposit timestamps with potential withdrawal windows. 

  • Transaction value correlation 

  • Comparing unique deposit sizes to possible output patterns. 

  • Behavioral clustering 

  • Identifying withdrawal addresses that later consolidate funds into known laundering infrastructure. 

While mixers significantly increase investigative complexity, they rarely eliminate all observable signals.

The Bridge to the Real World: Off-Chain Analysis 

Blockchain trading is only half of the investigation. 

At some point, illicit cryptocurrency typically moves toward a fiat-off ramp where it is converted into traditional currency. These off-ramps often involve centralized exchanges or financial service providers. 

This is where attribution becomes possible. 

VASP Identification 

Investigators trace the transaction path until funds reach a Virtual Asset Service Provider (VASP) such as a centralized exchange. 

Examples include: 

  • Binance 
  • Coinbase 
  • Kraken 
  • OKX 

Blockchain intelligence platforms maintain extensive attribution databases that link wallet clusters to known exchanges, OTC brokers, payment processors, and custodial services. 

Once funds enter a VASP-controlled address, the blockchain trail intersects with regulated infrastructure. 

This moment represents the critical chokepoint in the investigation. 

 

Legal Attribution and KYC Data 

Centralized exchanges operating in regulated jurisdictions should maintain Know Your Customer (KYC) records for account holders. 

These records may include: 

  • Verified identity documents 
  • Registered names and addresses 
  • Login IP addresses 
  • Device fingerprints 
  • Withdrawal banking details 

With appropriate legal support, investigators can work with law enforcement or legal counsel to request this information. 

This process bridges on-chain attribution with real-world identity, converting blockchain intelligence into actionable evidence for asset recovery and litigation.

Most blockchain networks operate on transparent public ledgers, but they are what can be called pseudonymous: they record what happened, but not who did it. That means the investigator has one immediate advantage (transaction records easily available), but also a disadvantage: the work to prove who executed transactions is more complex.

Wallet attribution analysis is the process of linking a digital address to a real-world entity. This is the cornerstone of modern blockchain forensics and relies on: 

  • Address Clustering: Identifying groups of addresses controlled by the same entity. 
  • Transaction Graph Analysis: Visualizing the flow of funds to identify patterns. 
  • Off-Chain Intelligence: Leveraging exchange “Know Your Customer” (KYC) data, open-source intelligence (OSINT), and regulatory disclosures.

In practice, Bitcoin assets are frozen regularly — not by changing the ledger, but by restricting access, control, and onward movement. Typically, this is done on centralized exchanges. As crypto-related fraud, theft, and financial crime continue to rise, asset freezing on the blockchain is a critical tool for investigators, exchanges, courts, and compliance teams. This article explains what asset freezing means in Bitcoin investigations, how it works, and where its limits lie.

What asset freezing means in a Bitcoin context 

In traditional finance, freezing is straightforward: a bank account is locked , and funds cannot be moved. Bitcoin operates differently. Transactions are immutable, and there is no central authority with the power to reverse or halt transfers on the blockchain. However, when users move in and out of BTC, either to fiat or to other coins and tokens, the process often touches on centralized exchanges that will respond to freeze requests. 

  

Asset freezing in Bitcoin investigations, therefore, focuses on control, not alteration. It typically involves preventing access to Bitcoin held by exchanges or custodians, while monitoring and containing funds to prevent dissipationThe objective is not to “freeze the blockchain,” but to stop assets from being moved beyond reach. By monitoring the assets in real time and informing the target, it can make it unpalatable for criminals to approach the assets again.   

When Bitcoin assets are frozen 

Asset freezing is commonly used in the following scenarios: 

  • Investment and romance scams, where victims seek to preserve funds before they are laundered 
  • Exchange-related incidents, including insider theft or suspicious withdrawals 
  • Money laundering investigations, particularly where Bitcoin is used as a transit asset 
  • Sanctions enforcement, where wallets or accounts are linked to sanctioned countries and entities 
  • Civil disputes and insolvency proceedings, where courts order asset preservation 

Freezing is time-sensitive. The longer funds remain unrestricted, the greater the likelihood they will be split, mixed, or taken off an exchange. 

How freezing works in practice 

Assets held by exchanges and custodians 

Centralized exchanges and custodial platforms are the most effective control points, along with funds held in stable coinds. Where Bitcoin is held in an account tied to KYC information, freezing can be implemented through court orders or law enforcement requestSome exchanges will also give a quick reaction based on request by investigators. Exchanges can suspend withdrawals, preserve balances, and provide transaction records. For this reason, many successful asset preservation efforts begin by identifying whether funds have passed through or remain on a regulated platform. 

Self-custody wallets 

Freezing becomes significantly more complex when Bitcoin is held in self-custody wallets. There is no technical mechanism to stop a private key holder from spending funds. In these cases, freezing relies on legal and investigative pressure rather than technical control. 

Common approaches include: 

  • Freezing or restraining orders issued against identified individuals, while simultaniously targeting the individual’s real-world assets.  
  • Disclosure orders requiring intermediaries to reveal information linked to wallet activity 
  • Search and seizure warrants targeting devices that may contain private keys 

These measures are jurisdiction-dependent and enforcement varies widely. 

The role of blockchain analysis 

Blockchain analysis underpins nearly every Bitcoin freezing effort. Investigators trace transaction paths to: 

  • Identify address clusters and wallet behavior 
  • Track funds through layering, peeling, or mixing activity 
  • Detect interaction with exchanges, OTC desks, or custodians 
  • Provide evidentiary support for legal applications 

Analysis does not freeze assets on its own, but it determines where freezing is possible and when action must be taken. 

Limitations and risks 

Bitcoin asset freezing is not guaranteed, and there are clear limitations: 

  • Jurisdictional fragmentation enforcement power stops at borders 
  • Speed of transactions funds can be moved within minutes 
  • Privacy-enhancing techniques mixers and coinjoin transactions complicate tracing 
  • Uncooperative or offshore platforms some entities resist or delay compliance 
  • Exclusive self-custody without intermediaries, leverage is limited 

These realities mean freezing is most effective when initiated early and supported by strong evidence. 

Practical considerations for different stakeholders 

Victims 

Early reporting and evidence preservation are critical. Delays significantly reduce the chance that assets can be restrained. 

Exchanges and custodians 

Clear internal procedures for asset freezing, legal review, and law enforcement engagement are essential. Delays or ambiguity can result in assets leaving the platform permanently. 

Institutions and corporates 

Crypto exposure should be covered by incident response planning, including legal escalation paths and forensic support. Asset freezing is far more effective when preparation exists before an incident occurs. 

Why coordination matters 

Bitcoin asset freezing is rarely successful through legal action alone or technical analysis alone. It requires coordination between: 

  • Blockchain investigators

  • Exchanges and service providers 
  • Regulators or law enforcement

Introduction: The Bridge Between Code and Court

In my years transitioning from traditional investigations at Kroll to the specialized world of cryptocurrency recovery at Sphere State, I have learned that while the blockchain is immutable, the truth in a courtroom is often malleable. As blockchain investigators, we deal in hashes and hex data; as expert witnesses, we deal in persuasion and clarity.

Expert testimony is needed increasingly often as the total case count involving Web2 and crypto rises. The content of the expert report can vary from straightforward questions regarding the characteristics of a certain token, to complex trace matters involving the origin of funds.

 

This guide is distilled from my work in cross-border asset recovery and identifying real-world assets behind anonymous wallets. It is written for the practitioner who wishes to elevate our industry—to ensure that our work stands up not just to the scrutiny of a block explorer, but to the rigor of cross-examination.

Phase I: The Pre-Engagement Assessment

“Resilience is not just for systems; it is for your case theory.”

Before you accept an instruction, you must apply the same “viability check” you would to a recovery case.

1. Defining the Scope of Expertise

Courts are increasingly inundated with cases along a very wide spectrum of technologies associated with Web3 and blockchain infrastructure. Therefore, it is challenging for a single practitioner to possess wide-spectrum expertise. Whether you are testifying on the mechanism of a DeFi rug pull, the valuation of an illiquid token, or tracing ETH/ERC-20 flows through mixers like Tornado Cash—if the case requires specific knowledge of a niche protocol or technology you haven’t worked with extensively, do not take it. Your credibility is your only currency; do not spend it on speculation.

2. The Conflict & Independence Check

In the Web3 ecosystem, degrees of separation are fewer than you think. Verify that you have no prior on-chain or off-chain relationship with the involved addresses or entities (e.g., having used the same exchange deposit address). Independence is absolute.

Phase II: The Investigation & Methodology

“On-chain evidence is the skeleton; off-chain intelligence is the flesh.”

A wallet address is not a defendant. To serve the court, you must bridge the gap between digital anonymity and legal identity.

1. The Hybrid Approach

Do not rely solely on automated clustering heuristics from tools like Elliptic or Chainalysis. You must validate these findings manually and at the transaction level. My methodology at Sphere State involves bundling on-chain forensics (tracing token swaps, bridge movements) with off-chain signals (IP indicators, KYC hits, social engineering leaks).

2. Why Granularity Matters

In my article “A Failure to Plan,” I wrote about the danger of lacking “granularity” when managing crises. The same applies here. A report stating “Funds went to Binance” is insufficient. A court-ready report states: “70% of funds were swapped for USDT on Curve, bridged to Tron, and deposited into a specific Binance user cluster associated with known high-risk OTC desks.” Then, substantiating exhibits are referenced to complete the chain of your analysis.

Phase III: Drafting the Expert Report

“Complexity is the enemy of justice.”

Judges and arbitrators are not typically blockchain natives. Your report must translate specialist findings into judicial clarity. You need to make the non-specialist feel comfortable with the logic of your findings.

1. The “Plain English” Standard

Avoid jargon where possible. If you must use it, define it. Do not say, “The attacker executed an address spoofing attack.” Say, “The attacker exploited the victim’s inattention to divert funds—similar to a pickpocket who distracts a passerby.”

2. Visualizing the Flow

A clear visualization is worth ten pages of text. Use diagrams, flowcharts, and relationship matrices to demonstrate the key points of your analysis.

3. Focus on Admissibility

Every claim must be substantiated by reproducible evidence. List the transaction hashes (TxIDs) for every hop. Ensure your report adheres to the specific procedural rules of the jurisdiction (e.g., CPR Part 35 in the UK/Wales, Federal Rules of Evidence 702 in the US).

Phase IV: Testimony and Cross-Examination

“The Human Element is always the wildcard.”

I have long argued that the human element is the weakest link in fraud risk management; in court, it is the deciding factor.

1. Demeanor and Resilience

Opposing counsel will try to introduce a “wildcard element”—an unexpected question to rattle you. They may question the reliability of your tracing software or get you to speculate about the probability of false positives in clustering. Remain calm. Acknowledge limitations honestly.

2. The “Teacher” Mindset

Do not lecture the judge; teach them. Your goal is to make the trier of facts feel smart. When they understand the mechanism of the fraud because of your explanation, they are more likely to accept your conclusion. Once again, just like in your narratives, avoid jargon and technical terms—use plain language as much as possible.

Conclusion: A Call to Standardize

Let’s be honest—tokenization is clearly in the future of finance. Real estate on the blockchain? Fractional ownership of fine art? It’s exciting stuff. But here’s what doesn’t make it into the bullish pitch decks: tokenization, just as many other fintech areas before, has become a playground for scammers, hackers, and fraudsters who see dollar signs everywhere they look.

If you’re investing in tokenized assets or considering it, you need to understand what you’re walking into. The technology itself? Generally solid. But the ecosystem around it? That’s where things get messy.

Why Fraudsters Love Crypto (and Tokenization)

Before we dive into specific threats, let’s talk about why tokenization attracts the wrong kind of attention.

First, there’s the allure of massive returns. People jump into tokenization projects expecting life-changing ROIs, and that kind of optimism makes them vulnerable. When you’re dreaming about 100x gains, it’s easy to overlook red flags.

Second, regulators are playing catch-up. Regulators and law enforcement agencies are still figuring out how to classify these assets, let alone prosecute fraud cases. Criminals know this and they’re exploiting the gap. 

Third, it’s new technology. Even sophisticated investors don’t fully understand how tokenization works under the hood. This knowledge gap creates opportunities for scammers to hide behind technical jargon and half-truths.

The irony? The blockchain technology powering tokenization can itself be an improvement to traditional security measures. But security isn’t just about the tech—it’s about everything around it. And that’s where the problems start.

The 6 Biggest Tokenization Fraud Threats

1: The Stablecoin Problem Nobody Talks About

Here’s something many people don’t realize: stablecoins can be viewed as an already tokenized product. They represent claims on underlying assets, just like the fancy tokenized real estate projects everyone’s excited about.

Remember Terra Labs? That collapse wiped out $40 billion in value practically overnight. It was a brutal reminder that “stable” doesn’t always mean safe.

But there’s an even bigger issue hiding in plain sight. The entire crypto ecosystem depends on just a handful of stablecoins. If something goes wrong with these coins (or the issuer i.e. the holder of the RWA), the ripple effects could be very serious. Think about that the next time someone tells you tokenization eliminates risk.

2: Smart Contracts Aren’t as Smart as We Think

Smart contracts are supposed to be the solution to a problem—automated, trustless, efficient. But they’re only as good as the code that creates them, and doing meaningful audits is not always easy (we do them btw – Feel free to ask us if you want to know more). 

What does this mean in practice? Attackers can potentially manipulate transactions executed through smart contracts. They find vulnerabilities in the code and exploit them before anyone notices. And because everything moves so fast in the crypto world, by the time the problem is discovered, the money’s already gone.

3: Speed Kills (Your Security)

One of tokenization’s biggest selling points is transaction speed. Assets that used to take days or weeks to transfer can now move in seconds. Sounds great, right?

But here’s the catch: faster transactions require faster validation. And right now, many platforms don’t have the robust validation systems they need, or the fraud staff to maintain these systems in a meaningful way. Attackers exploit these gaps, executing fraudulent transactions before anyone can stop them.

4: Your Access Controls Just Got Riskier

Tokenization makes asset ownership portable. You can transfer ownership with a few clicks. That’s the feature. But it’s also a security vulnerability.

Traditional assets have natural friction built in. Transferring real estate ownership requires paperwork, lawyers, waiting periods. These aren’t just bureaucratic headaches—they’re security features that give you time to catch fraud.

With tokenized assets, that friction disappears. Someone gets access to your wallet? They can drain your holdings in minutes. And unlike a bank account, there’s no customer service number to call, no fraud department to reverse the transaction.

Even physical security has become an issue. There has been an increased number of cases of crypto executives being threatened or attacked in person because criminals know they can force immediate transfers. Old-school robbery meets cutting-edge technology.

5: The Classics Never Go Out of Style

Some security threats aren’t new at all—they’re just old scams in new packaging. But because we’re dealing with new platforms and technologies, the traditional safeguards aren’t always in place.

Token hijacking is basically a traditional cyberattack. Hackers gain access to your account and steal your tokens. Nothing revolutionary about the method, but the impact is amplified because blockchain transactions are irreversible.

Address poisoning is sneakier. Attackers create wallet addresses that look almost identical to legitimate ones. You accidentally copy the wrong address, send your tokens, and they’re gone forever. It’s like writing a check to “Amazom” instead of “Amazon,” except you can’t stop payment.

Impersonation scams are everywhere. Fake customer support accounts, cloned websites, fraudulent social media profiles. They prey on people who are new to the space and don’t know what to look for.

The frustrating part? We’ve seen these tactics before in traditional finance. But in the rush to build new tokenization platforms, developers sometimes forget to implement basic security measures that have been standard practice for decades.

6: Your Infrastructure Is Only as Strong as Its Weakest Link

Remember the Bybit hack? Cybersecurity in the tokenization space is a constant battle. Threat actors are always probing for vulnerabilities, and they only need to succeed once.

But here’s what keeps us up at night: third-party vulnerabilities. Your tokenization platform might have top-notch security, but what about the service providers your platform depends on?

We’ve seen cases where faulty code from a platform provider caused massive losses to a digital bank platform. The main platform was secure, but they were using third-party software that had vulnerabilities. It’s like installing a steel front door but leaving your windows unlocked.

In traditional finance, there are established vetting processes for third-party vendors. In tokenization? Some of the infrastructure is coming into place, but by and large we’re still figuring it out. And while we figure it out, attackers are finding and exploiting these downstream vulnerabilit

 

The Rug Pull Hall of Shame

Let’s talk about some real examples, because these aren’t theoretical concerns.

SquidGames token was a textbook rug pull. The creators controlled the exit points, meaning investors could buy the token but couldn’t sell it. The price skyrocketed as people bought in, then the creators cashed out and disappeared. Millions of dollars vanished.

OneCoin was a classic Ponzi scheme disguised as a cryptocurrency project. It raised billions—yes, billions—before regulators finally shut it down. The founder is still on the run.

Unicoin, as we mentioned earlier, was a $100 million fraud scheme that the SEC just exposed. They allegedly sold tokens claiming they were backed by tangible assets. Spoiler alert: they weren’t.

These aren’t isolated incidents. They’re symptoms of an ecosystem that’s moving faster than the protective infrastructure around it.

What This Means for You

Look, I’m not trying to scare you away from tokenization entirely. The technology has real potential to democratize access to assets and create new investment opportunities. But you need to go in with your eyes open.

Here’s the reality: tokenization is still the Wild West. The technology is maturing, but the security practices, regulatory frameworks, and investor protections are lagging behind. That gap creates risk.

If you’re investing in tokenized assets, do your homework. Understand who’s behind the project. Look for third-party audits of smart contracts. Check if there’s actual regulatory compliance, not just promises of future compliance. Be skeptical of guaranteed returns or investments that seem too good to be true.

And maybe most importantly, don’t invest more than you can afford to lose. Because in this space, until the security infrastructure catches up with the technology, that’s a very real possibility.

The future of tokenization depends on solving these security challenges. Until then, proceed with caution.
